Gross Margin is Cool, but Contribution Margin is Cooler There's a lot of talk on here about the necessity of having high gross margins if you are going to have any chance of success in CPG. And it's true, but gross margins are fool's gold and don't matter nearly as much as contribution margins. You could have 80% gross margins and still fail if your contribution margins aren't high enough. Not sure how to calculate contribution margins? Start with your gross margin and then deduct all the variable expenses tied to marketing, selling, making, and shipping your products. That means trade spend, commissions, pick/pack/ship fees, payment processing, sales incentives, etc. You should do this per product line and per channel. If you're an omnichannel brand you might think your margins are better online than in store, but did you burden that channel with all of the costs hidden below the line to support that channel? Did you include customer acquisition costs, and your e-commerce team costs?  The inverse can be true as well. Maybe for you margins look better in brick and mortar compared to online, but did you take into account the cost of the sales team, slotting, brokers, field marketing, etc.? What you find may challenge your assumptions about your profitability.

I’ve written previously about “shrink to grow” portfolio shaping, and we saw another example last week when ConAgra announced the sale of Chef Boyardee. These are not bad moves at all, but M&A has never been the long-term answer when it comes to solving CPG growth challenges.  It is episodically necessary, but ultimately insufficient. It is not how these companies win over time. Because every brand manager out there is standing on the shoulders of giants who built these brands.  I said built, not bought.  That’s what small CPG companies are out there doing right now: building. And it made me wonder – if you are a big company, or a big brand manager, maybe shrink to grow isn’t just about M&A.  Maybe it can be a reset lever on your core business.  A way to build something more durable. Every brand has low-value buyers — casual, infrequent, low-loyalty, price-driven, ready switchers.  They add topline, but often unprofitably.  They don’t contribute to margins or long-term health.  And the “growth” they represent is often a mirage. Ironically, they often mop up excess capacity that only exists to support the discount-driven spikes they create in the first place. Before you come at me, I know declining to glory isn’t a strategy.  And I know investors are impatient – especially right now.  But sometimes, a reset is necessary.  This might be one of those moments.  You can’t leave any option unexplored. Here’s a quick true story of the most astonishing turnaround I’ve experienced personally. The brand unexpectedly went on allocation due to a supply chain restructure.  We had to pull back promotions, focus on our biggest SKUs, and “shrink” our activity overall.  It was a forced reset, and I wouldn’t wish it on my worst enemy.  But once supply stabilized, we knew exactly what worked.  We were more profitable.  We were able to invest again.  The business accelerated. In the moment, it felt like a horrible capitulation to an unplanned decline.  But in hindsight it was about clarity.  Getting back to the core.  Prioritizing the essential, not merely the important.  Freeing up the margin, the mindset, and the creativity to do real growth work.
